Why do active funds underperform?
Several factors present headwinds to actively managed funds. Trading costs: First, fund managers will trade more often than passive funds. These in turn incur costs, impacting returns. Cash holdings: Additionally, many of these funds hold a cash allocation of about 5% or more to capture market opportunities.
The smallcap space faces challenges due to overvaluation and regulatory pressures, impacting investor decisions and fund performances. Around 81% smallcap mutual funds have underperformed their respective benchmarks in 2024 so far. There were around 27 smallcap mutual fund schemes in the market.

What Is Underperform? If an investment is underperforming, it is not keeping pace with other securities. In a rising market, for example, a stock is underperforming if it is not experiencing gains equal to or greater to the advance in the S&P 500 Index.
Active Investing Disadvantages
All those fees over decades of investing can kill returns. Active risk: Active managers are free to buy any investment they believe meets their criteria. Management risk: Fund managers are human, so they can make costly investing mistakes.
What is the 8-4-3 rule of compounding? In the 8-4-3 strategy, the average return of a particular investment amount for 8 years is 12 per cent/annum, while after that time period, it will take only half of that horizon, i.e., 4 years (total 12 years), to get a return of 12 per cent.
Simply stated, alpha is often considered to represent the value that a portfolio manager adds or subtracts from a fund portfolio's return. An alpha of 1.0 means the fund has outperformed its benchmark index by 1%. Correspondingly, an alpha of -1.0 would indicate an underperformance of 1%.
This is because the past success of a fund does not assure its future performance. Market conditions, investment strategies, and economic factors can undergo substantial changes over time, influencing the performance of individual funds and the broader market.
When all goes well, active investing can deliver better performance over time. But when it doesn't, an active fund's performance can lag that of its benchmark index. Either way, you'll pay more for an active fund than for a passive fund.
Do active funds beat the market?
Actively managed investments charge larger fees to pay for the extensive research and analysis required to beat index returns. But although many managers succeed in this goal each year, few are able to beat the markets consistently, Wharton faculty members say.
A whopping 74 per cent of actively managed mid and small-cap funds underperformed their benchmarks. This means that the majority of these funds failed to deliver returns that beat the average performance of the specific stocks they invest in (represented by the index).
Although it is very difficult, the market can be beaten. Every year, some managers boast better numbers than the market indices. A small fraction even manages to do so over a longer period. Over the horizon of the last 20 years, less than 10% of U.S. actively managed funds have beaten the market.
Thus, a fund manager who has the skill to outperform the benchmark over a 15-year period with a 75% probability could easily end up with a 9.5-year run of underperformance even when ultimately outperforming the benchmark over the full 15 years.
For example, when the market is volatile or the economy is weakening, active managers may outperform more often than when it is not. Conversely, when specific securities within the market are moving in unison or equity valuations are more uniform, passive strategies may be the better way to go.
Active managers' underperformance in 2023 is still better than the 64% average annual rate reported over the 23-year history of the SPIVA scorecards, said the report, which was released Wednesday. Over the past 15 years, 88% of large-cap stock funds underperformed the S&P 500, while 93% of funds did so over 20 years.
Equities and equity-based investments such as mutual funds, index funds and exchange-traded funds (ETFs) are risky, with prices that fluctuate on the open market each day.

However, when considering a 10-year scope, only 44% of active funds kept above the index and the active average return for 10 years only hit 56.5% while passive reached 60.5%. “While all active fund investors expect outperformance, it's not statistically possible for all managers to outperform,” Khalaf said.
