Active Investing Advantages
They can buy those "diamond in the rough" stocks they believe they've found. Hedging: Active managers can also hedge their bets using various techniques, such as short sales or put options, and they can exit specific stocks or sectors when the risks become too big.
Index funds offer lower fees and tax efficiency. Due to their passive nature, they often perform in line with market benchmarks, making them suitable for investors seeking broad market exposure at lower costs. On the other hand, active mutual funds aim to outperform the market by employing active management strategies.

Active investment can bring those bigger returns, but it also comes with greater risks than passive investment.

Why active funds are better than index funds?
Active funds
Mutual funds following an active investment strategy aim to outperform their benchmark indices by selecting undervalued stocks or capitalising on market trends. This strategy appeals to investors who seek higher returns and are willing to navigate higher risks.
Critics of passive investing say funds that simply track an index will always underperform the market when costs are taken into account. In contrast, active managers can potentially deliver market-beating returns by carefully choosing the stocks they hold.
Disadvantages include the lack of downside protection, no choice in index composition, and it cannot beat the market (by definition).
If you're new to investing, you can absolutely start off by buying index funds alone as you learn more about how to choose the right stocks. But as your knowledge grows, you may want to branch out and add different companies to your portfolio that you feel align well with your personal risk tolerance and goals.

Another driver of the underperformance of active funds, according to McDermott, is fees: “All funds have years where they underperform, however, the longer-term evidence is undeniable that active managers have continued to struggle. It's also critical to note that passive funds have historically outperformed their active counterparts over the long term, primarily due to their lower fees. In fact, more than 90% of active funds that invest in S&P 500 stocks underperformed that index during the 20-year period that ended in 2022.
Active funds
The job of an active fund manager is to pick and choose investments, with the aim of delivering a performance that beats the fund's stated benchmark or index. Together with a team of analysts and researchers, the manager will 'actively' buy, hold and sell stocks to try to achieve this goal.
Although it is very difficult, the market can be beaten. Every year, some managers boast better numbers than the market indices. A small fraction even manages to do so over a longer period. Over the horizon of the last 20 years, less than 10% of U.S. actively managed funds have beaten the market.
