Do actively managed funds outperform passively managed funds?
In general, actively managed funds have failed to survive and beat their benchmarks, especially over longer time horizons. Only one out of every four active funds topped the average of their passive rivals over the 10-year period ended December 2022. But success rates vary across categories.
However, when considering a 10-year scope, only 44% of active funds kept above the index and the active average return for 10 years only hit 56.5% while passive reached 60.5%. “While all active fund investors expect outperformance, it's not statistically possible for all managers to outperform,” Khalaf said.
Because active investing is generally more expensive (you need to pay research analysts and portfolio managers, as well as additional costs due to more frequent trading), many active managers fail to beat the index after accounting for expenses—consequently, passive investing has often outperformed active because of ...
Before costs and fees, active managers on average beat their benchmarks by 5 bp. After costs and fees, they underperform the benchmarks by 5 bp. Therefore the evidence continues to favor passive investing.
While passive funds still dominate overall due to lower fees, some investors are willing to put up with the higher fees in exchange for the expertise of an active manager to help guide them amid all the volatility or wild market price fluctuations.
It's also critical to note that passive funds have historically outperformed their active counterparts over the long term, primarily due to their lower fees. In fact, more than 90% of active funds that invest in S&P 500 stocks underperformed that index during the 20-year period that ended in 2022.
The results of the SPIVA U.S. year-end 2023 edition (found here) illustrate the long odds of active manager outperformance. On a calendar year basis, active management outperformance varies yearly but is generally worse than a coin flip (marked by the 50% line in the chart below).
Disadvantages of Active Management
Actively managed funds generally have higher fees and are less tax-efficient than passively managed funds. The investor is paying for the sustained efforts of investment advisers who specialize in active investment, and for the potential for higher returns than the markets as a whole.
Passive investment is less expensive, less complex, and often produces superior after-tax results over medium to long time horizons when compared to actively managed portfolios.
Index funds tend to be low-cost, passive options that are well-suited for hands-off, long-term investors. Actively-managed mutual funds can be riskier and more expensive, but they have the potential for higher returns over time.
How often do actively managed funds beat the market?
Although it is very difficult, the market can be beaten. Every year, some managers boast better numbers than the market indices. A small fraction even manages to do so over a longer period. Over the horizon of the last 20 years, less than 10% of U.S. actively managed funds have beaten the market.
Fund | 2023 performance (%) | 5yr performance (%) |
---|---|---|
MS INVF US Insight | 52.26 | 34.65 |
Sands Capital US Select Growth Fund | 51.3 | 76.97 |
Natixis Loomis Sayles US Growth Equity | 49.56 | 111.67 |
T. Rowe Price US Blue Chip Equity | 49.54 | 81.57 |
Another driver of the underperformance of active funds, according to McDermott, is fees: “All funds have years where they underperform, however, the longer-term evidence is undeniable that active managers have continued to struggle. The main reason for this underperformance is because active funds charge higher fees.”
Expert-Verified Answer
Index funds tend to outperform actively managed funds over the long term due to several factors. Firstly, active fund managers often struggle to consistently beat the market and generate higher returns.
Bottom line. Passive investing can be a huge winner for investors: Not only does it offer lower costs, but it also performs better than most active investors, especially over time. You may already be making passive investments through an employer-sponsored retirement plan such as a 401(k).
Active fund returns against peer index funds and ETFs is a better comparison. About three-fourths of active large caps beat top-performing BSE 100 ETFs or Nifty 50 index funds/ETFs in 2023. Similarly, all active ELSS funds surpassed the lone tax-saver index fund's performance last year.
One recent paper by Hao Jiang, Dimitri Vayanos and Lu Zheng, a trio of finance professors, estimates that due to passive investing the returns on America's largest stocks were 30 percentage points higher than the market between 1996 and 2020. The clearest casualty of passive funds has been active managers.
Passive investing is a long-term strategy for building wealth by buying securities that mirror stock market indexes, then hold them long term. “And the goal of you investing this way is that you basically want to replicate the returns of that particular market index,” says Rianka R.
Do mutual funds outperform the stock market? The study found that most actively managed mutual funds do worse than their benchmark index during most calendar years and over the long run.
Small-cap active funds struggled in 2023, with only 36% outperforming the benchmark, much lower than the past few years. In 2022, for example, 72% of these funds outperformed, and in 2021 it was even higher—85% outperformed, according to BofA.
What percent of active managers outperform the market?
International developed stock fund managers were able to beat their respective indexes in four of the past 23 years, or 17.4% of the time. Meanwhile, emerging markets active fund managers fared even worse. They only managed to outperform in two years, or 8.7% of the time, during these 20-plus years.
Actively managed funds hope to capitalize on short-term wins but carry more risk for that potential reward. In contrast, passive funds typically carry less risk and are better suited for someone with a long-term strategy.
While passively-managed index funds only constituted 21 percent of the total assets managed by investment companies in the the United States in 2012, this share had increased to 45 percent by 2022.
Active management has benefits, such as the potential for higher returns, the ability to adjust to market conditions, and the opportunity for diversification. However, active management also has drawbacks, such as higher fees, difficulty in consistently outperforming the market, and the risk of human error.
In most years, only about a third of actively managed funds beat their benchmark indexes, such as the Standard & Poor's 500. And managers who succeed in one year often fail the next, suggesting that many winning results are no more than luck.
